Falling water is an item that you have to bring to Merlin. The problem: you can't just find it or make it. You can find it at exactly one place in Dreamlight Valley, and we will show you where.
These are the Requirements: To be able to accept Merlin's last quest at all, you must have at least level 10 in the friendship with Merlin. Then you can go to him, and he will send you to organize various things. Among them is the Falling Water.

So go to the waterfall in the south of the clearing of trust. There you will find something glittering in the water. Collect it and you'll have your falling water.
